This is a handy link to keep, tells you who is responsible for the return costs for each option.
No longer needed or wanted is number 10 - buyer is responsible so you can deduct the return cost, but be warned they might not be happy about it.

If the reason they have given is no longer needed, yes you can deduct the return postage charge.
This will occur on almost all return requests now (going through amazon for return postage) as the Prepaid Return Labels are now standard (unless you have returnless refunds setup).
IF they did open an A to Z to get the £3.35 back that you withhold, you SHOULD win it or at least amazon would fund it as you can prove you have followed the Return Policy.
One thing to note is that, dependent on the category, some categories have free returns irregardless of the reason (ie clothing and jewellery)

Allot of customers have started to open a return request on low value items to see if they get a returnless refund (many sellers have this set up on low value items) when they realise they have to send it back majority don’t.
As others said you can deduct the postage.
