Once the customer start returning the item, do we have to issue refund after the item is picked by post (tracking shows) or refund as soon as we have the item back?

If a prepaid return label has been supplied - amazon should automatically refund the customer via their Refund at First Scan policy.
You do not refund unless refund at first scan fails, at which point, you would then refund when the item is returned to you.
Note, returns lost in post, you claim via the courier.
If items are returned damaged or not as expected, you raise a Safe-T claim

Do not refund in advance, we seem to now be getting more returns back not as new, than ever before. You then have to raise a Safe-T Claim, if Amazon refund on First Scan.
If you refund, then no Safe-T Claim can be raised. You may get an A-Z Claim if you do not refund in full.
With Safe-T Claims, do not tell the Buyer, but if a deduction due to not being as new and you are manually partial refunding, then we inform the Buyer, with photos to show why not a full refund (as long as you raise a 50% refund, Amazon tend to not moan too much, but the Buyer can still leave adverse feedback).
First scan refunds are in one way easier, as Amz pay out if not as new, BUT I think this has encouraged the higher number of not as new returns, as Buyers do not care if used as they have had a refund anyway last time, so do the same again and again
